Indian Investors Pursue Global Debt for Financial Diversification Amid Shifting Economic Trends

Amid changes in the worldwide economic scenario, affluent Indian investors have embarked on a notable trajectory, diversifying their investment portfolios by delving into international markets. While international interest in Indian equity markets continues to burgeon, there's a perceptible shift among domestic investors towards broadening their investment horizons, particularly concerning debt investments.
The inclusion of Indian sovereign bonds in global indices has significantly bolstered the confidence of international investors in the Indian market. This pivotal development is anticipated to spur foreign investments, not only in government securities but also in corporate bonds. Simultaneously, domestic investors are increasingly exploring opportunities outside India as a means to diversify their portfolios and shield their investments from the fluctuations of the local markets.
This inclination towards international investment spans various segments, including family offices, corporate treasuries, ultra-high net-worth individuals (UHNIs), and young professionals, signifying a widespread interest in global financial instruments.
Family offices, in particular, are strategically constructing investment portfolios by embracing securities denominated in USD. This strategic move aims to prepare financially for future obligations such as education expenses, business ventures, asset acquisition, and more. Furthermore, this proactive international investment strategy serves a dual purpose: mitigating the impact of inflation and guarding against currency depreciation.
The liberalized remittance scheme (LRS) facilitates this trend, empowering resident individuals to remit up to $2,50,000 per financial year for various capital account transactions, including investments in financial securities such as bonds and shares. Moreover, LRS permits families to pool their remittances, enabling a collective remittance of up to $1 million per financial year for a family of four. Additionally, corporate entities are authorized to allocate up to 50 percent of their last audited net worth in offshore markets.
The transition from traditional equity and exchange-traded funds (ETFs) investments towards more sophisticated options like boutique investment funds and listed structured notes indicate the maturation of the investment landscape in India. As Indian residents have become consumers of globally recognized technology and FMCG companies, their attraction towards these companies' rising stock prices and expansive global reach has further fueled the desire to be part of their growth trajectory.
While historical global diversification for Indian investors primarily centered around equity markets in major economies like the US, there's a noticeable shift in sentiment towards fixed-income securities. In a landscape potentially marked by a global economic slowdown and a risk-off sentiment, investors increasingly recognize international debt securities' appeal as a liquid and low-risk asset class. The substantial rise in global interest rates compared to domestic rates further amplifies the allure of dollar-denominated debt investments.
Macro trends also indicate that relative to the Reserve Bank of India (RBI), global central banks, particularly the US Federal Reserve, are poised for substantial rate cuts. This macroeconomic perspective is steering domestic investors towards including global debt within their overall investment portfolios.
Responding to the escalating demand for global debt, some domestic fund houses have introduced international debt offerings structured as fund-of-funds (FoF). However, the investor response to such offerings has been mixed, influenced by varying performance and dual fund management expenses. Consequently, investors are exploring alternative options such as Alternative Investment Funds (AIFs) to seize opportunities efficiently.
Noteworthy among these offerings are products originating from the Gujarat International Finance Tec-City (GIFT City), which boasts transparency, regulatory compliance, low expense ratios for global investors, and tax efficiency for domestic investors. Additionally, certain fund houses have adopted a 'performance-based fee structure,' charging solely for the alpha or incremental return generated over the average market return or the benchmark index, further enhancing the appeal of these global debt options.
As outbound investments by Indian residents gain momentum, investment solutions are evolving to incorporate specialization, structure, and focus. In an era characterized by economic uncertainty and market fluctuations, investors are grappling with the challenge of safeguarding their portfolios while optimizing returns. The persistent depreciation and volatility of the Indian Rupee (INR) against the USD necessitate a proactive response to maintain the competitiveness of portfolios.
Diversification into USD-denominated financial assets has emerged as a strategic shield against currency risk. Investors now have the opportunity to participate in a curated portfolio of USD bonds to navigate the global financial landscape with better risk-adjusted returns. Amidst the volatility of the global equity environment, a well-structured portfolio of US bonds offers investors the resilience required in these uncertain times.
